User Activation:
As you're currently just on localhost, you won't be able to send out emails so you're not fully seeing how it works.

If it's set to 'by user', the user will get an email with a link to click and turn their account on.
If it's set to 'by admin' you will get an email with a link to click to turn the account on.

You can manually do it by going to their profile page (click the username > administer, or look it up in manage users) and then choose activate account in the quick tools drop down list.

For testing, I tend to switch off all of the IP/MX checks stuff in general > security settings, and all the antispam as well. It just makes it simpler for account creation. Then you can just really quickly make account called 'Bob' with the password 123456 (or similar) and email 1@1.com. And then you have a 'user' to play with for settings testing.
I want to make several styles available to users.
IMHO this is a bad idea because then you have several styles you'll need to keep up to date. Pick one you like and stick to it.
The main two errors people make with styles is that they either don't pick a style made for the version they're running (styles for 3.0, 3.1 and 3.2 will not work) or they upload them incorrectly so the folder hierarchy is wrong.
The easiest way to check that is to look at the prosilver style already on the server and match the folder layout.
/styles/stylename/ the style.cfg and folders template and theme should be in here
The common mistake is to have (for example)
/styles/Pete's_stylename_1.0.4/stylename/files and folders
Word Censoring:
There isn't a set list because what one person finds offensive, someone else might think is perfectly fine.
You'll need to add them yourself. You just put your 'rude' word in the WORD box and in then either **** or fiddlesticks!! etc in the REPLACEMENT box
Does that lists exist here somewhere or do I have to find and add one?
People tend to find the ones they want and add them.
The common ones like img, url, quote, code, list, bold, italics and underscore are all there by default above the posting box.
If you want to add more you'll need to find them and then you insert it by adding the BBcode usage, html and explanation on the BBcode page.
Extensions
These are addons or plug-ins that add extra functionality.

They go in to ext/authorname/extension_folder
ONLY ones made by the phpBB team go in to /ext/phpbb/
